The RewriteCond doesn't play nicely with Drupal in a folder, don't have any time just now but will try to roll patch with improved RewriteCond later. All searches are case-insensitive. For a certain class of problems, changing core is the right fix and this is one of them. Adds a note in .htaccess about how to skip the Drupal bootstrap when the favicon.ico requests are made, while still returning the correct shortcut icon.
